I installed AL 3.5.0 x86_64 on USB using dd if=alpine_linux-3.5.-x86-64.iso of=/dev/sdb

The USB boots fine, Upon using setup-alpine, at updating apk cache, I get it to be Read Only file system, cannot create /media/sb/cache.

If you are trying to install alpine linux onto the same usb stick that you dd to, it won't work. You dd'ed an iso to a stick, so the stick will behave like a CR-ROM.
Take a look at the steps from https://wiki.alpinelinux.org/wiki/Create_a_Bootable_USB#Add_Alpine_Linux_to_the_USB_stick
